There was once an implicit understanding between US tech giants and investors: companies could invest heavily in artificial intelligence as long as revenue continued to grow, and the stock market would reward them. But as capital expenditure continues to climb, investor concerns over massive spending are intensifying. Alphabet was seen as the strongest AI beneficiary among the Magnificent Seven, with its Gemini AI service widely popular, strong growth in its self-developed data centre chips and cloud business, yet this earnings report still failed to win market approval.

The index tracking Apple, Microsoft, Amazon, Alphabet, Meta, Nvidia and Tesla fell 4.8% after Alphabet's earnings, the worst single-day performance since April 2025. The index has fallen 3.7% year to date in 2026. According to consensus analyst estimates, combined capital expenditure for Alphabet, Microsoft, Amazon and Meta this year will reach $724 billion, approaching $950 billion by 2027.

Microsoft shares have fallen 21% year to date in 2026, the second-worst performer among the Magnificent Seven. Meta shares are down 9.8%, with investors questioning the effectiveness of its AI investments. Amazon shares are roughly flat in 2026.

The Philadelphia Semiconductor Index rose 101% in the first half of the year but has given back 17% in July, on track for its worst monthly performance since June 2022. The index's 100-day volatility has climbed to its highest since the market disruption caused by the pandemic in 2020, with 17 single-day moves exceeding 5% this year, matching the level of 2008. Over the same period, the S&P 500 Index and the Nasdaq 100 Index have not seen similar moves.

Apple has taken a different approach from the above companies, avoiding large AI expenditures and instead partnering with model developers to offer services. Apple has risen 23% year to date in 2026, becoming the largest point contributor to the S&P 500's 8.3% gain. However, rising demand for memory chips needed for AI computing has forced Apple to raise prices on products such as MacBooks and iPads, and the subsequent impact on consumer demand and margins remains uncertain.

After this round of selling, valuations of some tech stocks have become relatively lower. Microsoft's current price-to-earnings ratio is about 19 times, below its 10-year average of 27 times; Meta's P/E ratio is about 14 times, below its 10-year average of 20 times. These factors have diminished the relevance of historical valuations. Whether the big AI spenders will ultimately see a return on investment depends on investors' ability to withstand the pressures of the investment cycle.
